The United States and Israel have had an income tax treaty in force since 1995. For Americans living in Israel and Israelis with US tax obligations, understanding what this treaty actually covers, and where it stops, is essential for managing cross-border taxes without surprises.

What the Treaty Covers

The US-Israel tax treaty is designed to prevent the same income from being taxed twice by both countries. It does this through a combination of reduced withholding rates on certain types of income, rules for determining which country has primary taxing rights over specific income categories, and tie-breaker provisions to resolve dual-residency situations.

Some of the key provisions include:

Dividends. The treaty reduces US withholding tax on dividends paid to Israeli residents to 25 percent in most cases, or 12.5 percent if the recipient owns at least 10 percent of the US company paying the dividend. These rates replace the standard 30 percent withholding that would otherwise apply.

Interest. Interest income paid to a resident of the other country is generally taxed only in the recipient's country of residence, subject to certain exceptions.

Pensions and Social Security. The treaty includes provisions regarding pensions. For US Social Security benefits paid to Israeli residents, the treaty provides that those benefits are taxable only in the United States, which can affect how those benefits are reported in Israel.

Business Profits. A business operated in one country by a resident of the other is generally not taxable in the first country unless the business maintains a permanent establishment there.

The Savings Clause: A Critical Limitation

One of the most important, and most often misunderstood, features of the US-Israel treaty is the savings clause. This provision allows the United States to tax its own citizens and residents as if the treaty did not exist. In practical terms, this means that a US citizen living in Israel generally cannot use the treaty to eliminate or significantly reduce US tax on income that the US would otherwise tax under domestic law.

This is not unusual. Most US tax treaties include a comparable savings clause. The result is that US citizens abroad often benefit from the Foreign Tax Credit or the Foreign Earned Income Exclusion more than from the treaty itself.

What the Treaty Does Not Cover

The treaty does not address the Foreign Bank Account Report (FBAR) or the broader FATCA reporting framework. These are US domestic law obligations that apply regardless of any treaty.

The treaty also does not cover Israeli social security contributions, value-added tax, or Israeli national insurance obligations. It applies only to income taxes covered under its terms.

Competent Authority and Mutual Agreement

If a person believes that the actions of one or both countries have resulted in taxation not in accordance with the treaty, that person may present the case to the competent authority of their country of residence. This process, called the Mutual Agreement Procedure, exists to resolve treaty disputes, though it is not a routine administrative remedy and typically involves complex situations.

The Treaty and Your Overall Tax Strategy

For most Americans in Israel, the treaty is one tool in a broader framework that also includes the Foreign Tax Credit, treaty-based elections, and in some cases the Foreign Earned Income Exclusion. No single provision should be viewed in isolation.
